Index Funds vs. Target-Date Funds: What's the Difference?

Index Funds vs. Target-Date Funds: An Overview

Choosing between index funds and target-date funds in a (k) is a common dilemma. The main factors in making this choice are how much investors know about financial markets and how much time they want to spend. Target-date funds provide easy-to-understand options that work reasonably well for most investors. With target-date funds, all investors need to know is when they want to retire. Index funds let people directly invest in different asset classes, which usually saves on fees and gives them more control over risk and returns.

Index funds mirror the performance of a stock or bond index, often at a low cost. Expense ratios are usually at or below % for U.S. stock and bond index funds, and they can be less than % for international assets. However, investors are left on their own. They must put these assets together in ways that minimize risks for a given level of expected returns. That's great, as long as you're interested in modern portfolio theory (MPT).

Target-date funds can use both managed and index funds to create portfolios that professional managers believe are appropriate for investors. As the target date approaches, managers reduce the allocation to risky assets, such as international stocks, and increase the portion of funds dedicated to less volatile assets like bonds. Most of the best target-date funds have expense ratios of less than 1%, and some even go below %. As a rule, target-date funds that invest in index funds tend to charge less.

Key Takeaways

  • Index funds offer more choices and lower costs, while a target-date fund is an easy way to invest for retirement without worrying about asset allocations.
  • Index funds include passively-managed exchange-traded funds (ETFs) and mutual funds that track specific indexes.
  • Investors can combine index funds themselves to get performance similar to target-date funds and reduce fees in the process.
  • Target-date funds are actively managed and periodically restructured to gradually reduce risk as the target retirement date approaches.
  • Target-date funds can be riskier than most people expect, but they usually become less volatile than individual stock market index funds as the target date approaches.

Index Funds

Index funds are popular with both individual investors and financial professionals. They include exchange-traded funds (ETFs) and mutual funds that are created to track a specific index like the S&P , the Russell , or the EAFE. Index funds offer broad exposure to the market and have low operating expenses.

Index funds span the gamut of stock and bond investment styles, both domestically and internationally. Others may track obscure indexes or exotic asset classes, such as Brazilian small-cap stocks. However, those types of index funds rarely appear in (k) plans.

An S&P index fund, an international stock index fund, and a bond index fund provide enough variety to serve as the core of a diversified portfolio. Other helpful additions to the mix include small-cap stocks, mid-cap stocks, emerging market stocks, and perhaps real estate investment trusts (REITs). With access to these asset classes, investors can quickly build diversified portfolios for themselves using index funds and save money.

Like any other investment, there are risks involved in index funds. Moreover, any setback that affects the benchmark will be seen in the index fund. If you're looking for flexibility, you won't find it with an index fund, especially when it comes to reacting to price drops in the index's securities. You'll have to change the asset allocation yourself by investing in different index funds.

While most index funds are low cost, some come with a high price. For example, the Rydex S&P Fund (RYSOX) has an expense ratio of %. That is astounding when you consider the fact that funds with identical holdings often charge less than %. High-cost index funds are a particular issue in (k) plans that contain mostly managed funds, so be sure to check the fees.

Target-Date Funds

Target-date funds are worth considering if your company offers them. You can either invest all of a (k) account in the appropriate target-date fund or invest in a selection of the investments from the plan's full lineup.

The reason they're called target-date funds is that the assets are restructured at a future date to serve the investor's needs. Mutual fund companies frequently name the funds after the target years. The idea is that the investors will need the money that year, often for retirement purposes. Rather than having to choose a series of investments, an investor can choose one target-date fund to reach their retirement goals.

Target-date funds are in many (k) plans. However, company plans usually only offer access to target-date retirement funds from a single provider. Fidelity, Vanguard and T. Rowe Price are popular choices. All three use their own funds as the underlying investments. Other firms may offer different strategies, such as funds of exchange-traded funds (ETFs).

What seems like an appropriate level of risk to a fund manager might not fit your life. Look at target-date fund performance in and early to see if a given fund seems too risky.

Some investors are under the false impression that target-date funds always have lower risk than S&P index funds. That is not necessarily true. These funds sometimes start by investing heavily in risky assets like emerging markets and small-cap stocks in an attempt to boost long-term returns. Fund managers reallocate holdings at regular intervals and reduce risk as the fund gets closer to its target date.

Target-date funds suffered significant losses again in after a similar episode in For example, the T. Rowe Price Target Fund (TRRVX) lost over 20% at one point during the market crash. That loss might seem excessive to some investors who are only five years away from retirement. Transferring a portion of assets to a government bond ETF is an easy way to reduce overall risk (and expected returns).

Special Considerations

Actively managed mutual funds such as target-date funds have gotten a bad rap. In many cases, it is well deserved. However, not all actively managed funds are poor investment choices. For example, Vanguard's Wellington Fund combines reasonable fees with almost a century of strong performance. Many other managed funds also offer consistent returns, proven investing strategies, and sensible expense ratios. The real competition isn't between index funds and target-date funds. Instead, investors must choose to put their savings into a single target-date fund or several individual funds, which may be index funds or managed funds.

It is best to have an asset allocation in mind for those going this route. If the (k) plan is the only investment, then this account is the only one to consider. Many have other investment accounts, such as individual retirement accounts (IRAs), a spouse’s workplace retirement plan, or taxable investments. In that case, a (k) plan allocation is just one part of an overall portfolio.

Many 'apes' on Reddit are sitting out the Robinhood IPO

There appear to be a lot of angry individual investors — the so-called apes of Reddit — who want nothing to do with the company or the stock. Some are even threatening to short the stock, betting it will go down.
Shares were down about 5% in late afternoon Thursday after opening at the initial public offering price of $ Robinhood had fallen as much as 10% at one point.
Investors are resentful toward Robinhood for temporarily halting purchases of GameStop(GME) and other meme stocks earlier this year when big institutions were trying to sell them.
Members of the popular WSB board on Reddit have had some choice words for Robinhood.
One Reddit poster on a WallStreetBets thread dedicated to the Robinhood IPO wrote that the "halted trading on GME to protect themselves at the cost of investors (broke the free market mechanics)." A user in another IPO discussion simply wrote "Jan 28 #neverforget," a reference to that day.
And it's not just about GameStop: People are also ribbing and criticizing Robinhood for its "endless outages" — touting competitors like Fidelity and WeBull instead.
Several posters suggested shorting Robinhood stock — borrowing shares and immediately selling them with the hopes of buying them back later at a lower price and pocketing the difference once they returned the shares.
One user wrote that there are "many apes on here salivating to short" Robinhood, while another said, "I've never shorted a stock before, but i'm ok with 'firsts.'"

Not everyone is bashing Robinhood on Reddit

Still, several other posters noted that shorting a stock like Robinhood could be dangerous.
It's likely that many big mutual funds, hedge funds and other institutional investors will be eager to buy Robinhood stock. That could create a short squeeze — a phenomenon in which investors who bet against a stock must quickly buy it back before the price (and the short seller's losses) climb higher.
"There's a % chance that a hedge fund or someone looking to make a quick buck will buy a bunch of Robinhood shares to trigger ashort squeeze," one Reddit poster wrote.
"Apes are going to try shorting this and end up triggering the MOASS on themselves," wrote another poster, using the Reddit acronym for Mother Of All Short Squeezes.
Still, despite a wave of criticism, not every Reddit poster attacked Robinhood.
"I use Fidelity for the big stuff and RH for the small stuff. I think it's a pretty solid interface and thanks to them we all get to enjoy no fee trades on all platforms," one Redditor wrote, for example.
Others argued that Robinhood's PR problems this year could also eventually make it a solid takeover target for a larger financial firm.
"Unpopular opinion. they'll do fine," one poster wrote. "Worst case, a big bank buys them out and improves their reputation."
Another Redditor responded that "Vanguard should just buy RH for the interface and integrate it."

Question and Answer

I am interested in investing in an index fund but I understand that they re-balance twice a year. I'm not sure when they do that. Is there an optimal time to buy into an index fund and are there times to avoid

Asked by Diane, Vancouver, Wash.

If you’re seriously considering investing in index funds, the optimal time to buy is now.

Tell Me More

There’s no universally agreed upon time to invest in index funds but ideally, you want to buy when the market is low and sell when the market is high.

Since you probably don’t have a magic crystal ball, the only best time to buy into an index fund is now. The more time your money is in the stock market, the more time your money has to grow.

If you invest now, you’ll have some fortune on your side: The magic of compound interest. Compound interest generally results in your money growing at a faster rate than your initial investment alone would yield. This is because you earn interest on the money you invest and you earn interest on that interest. And here’s proof of how powerful compound interest can be:

Let’s compare two people who invested $5, each year and earned a 6 percent annual return.

If you started investing at age 32, you’d earn $, by age If you started 10 years earlier at age 22, you’d earn $1,, That’s nearly twice as much, just by starting earlier.

As for how to invest, there are two main options and they depend on how much risk you feel comfortable taking on.

Dollar-cost averaging is generally the more conservative bet. You invest a fixed dollar amount on a recurring basis, regardless of the share price (as opposed to putting all the money you intend to invest into the stock market at once). The idea behind it is that you cut down on investment risks related to daily market fluctuations, as opposed to investing that lump sum all at once.

Lump-sum investing is pretty much exactly what it sounds like: You have a large, lump sum of money and you choose to invest it all at once, rather than in smaller sums over time.

Experts disagree on whether or not dollar-cost averaging is the right approach. A Vanguard study analyzing major market indexes dating as far back as found that lump-sum investing beats dollar-cost averaging strategies two out of three times on average.

But psychologically, lump-sum investing may be harder for some people. If you buy when the market is high, then a dip could trigger regret and possibly prompt you to panic sell. The approach you take will depend on how much risk you’re comfortable with.

If you buy index funds, you can choose to invest in stocks or bonds. If you’re young and you have lots of time until you need to access your investments, some experts recommend buying predominantly stock index funds (which are generally more risky in the short-term).

If you’re more risk-averse (typically people closer to retirement), consider buying mostly bond index funds, which are less prone to market ups and downs.

Commentary: Bad investment advice on Reddit? This is why we need financial advisers

But for financial advisers to shed their reputation for pushy tactics, they need to evolve.

Consumers want to be served on their own terms, and with so much information available online, advisers can’t just be walking repositories of knowledge. Nor should they expect to only push products that are linked to their companies.

Instead, advisers should sieve through the market’s extensive offerings like subscription insurance or micro-investment, shortlist what is relevant to the client’s needs and make recommendations. This may mean accepting their client wants to try a new fintech product.

Advisers should have a pulse on market trends. For instance, interest is growing in investments that consider environmental, social and governance (ESG) factors.

In an HSBC survey, 68 per cent of investors in Singapore said the pandemic has raised their awareness of ESG considerations. Financial advisers say half of their clients find ESG investment important.

Since they can expect this number to grow, they should be familiar with the mechanics of ESG investing, which reputable funds are out there and what potential pitfalls are, to best educate clients who want to try their hand at it.

But to truly stand out, financial advisers must do what robo-advisers and technology can’t, which is to empathise.

Emotions play a big part in personal finance, and financial advisers can mediate this with a deep understanding of their clients’ risk appetites and how much they can afford to apportion to these vehicles.

Fear gets the better of investors when they start to see losses. Many succumb to panic-selling. An analysis by market research firm Dalbar found that in , when the S&P lost per cent, the average individual investor lost more than double that, at per cent.

With more young adults going into investing, they can rack up losses if they are not guided by the moderation, experience and training an adviser can offer.

The explosion of products and resources for investing online might just lead to a renaissance of the financial advising industry. Perhaps then, we would see the end of the dreaded coffee chat poorly veiled as a sales pitch.

The Reddit army’s passive attack on vanilla ETFs

BlackRock’s $ million iShares S&P hedged ETF (IHVV) has gained almost 40 per cent this year, while the $ billion Vanguard MSCI global hedged ETF (VGAD) gained close to 36 per cent. Given the low fees of 10 and 21 basis points, that’s about as good an investment as one could make.

But on the last day of the financial year, the price of the Vanguard fund fell 7 per cent while the iShares fund fell an extraordinary per cent.

That’s because the way each fund was structured meant that a large portion of the fund’s assets had to be distributed to investors in the form of a dividend, which was lobbed off the price.

That has left some investors angry. Many had no desire for their gains to be paid out as they didn’t need the income, and they certainly didn’t want to have associated tax bill.

The big hit

A few irate local investors tried to work out what was going on, discussed it amongst themselves on Reddit and contacted Vanguard for answers. It soon became apparent that these funds hadn’t been set up to deal with a new tax regime that allows funds to smooth distributions and avoid lumpy gains and losses associated with hedged investments.

Effectively, US shares are treated as capital gains tax assets with tax accrued upon the sale of the investments. But the foreign exchange derivatives attract a tax charge at the end of each month when the contracts are rolled, creating a mismatch, even if the hedge relates to the share investment.

Say, for instance, that the US sharemarket investment fell 10 per cent while the Australian dollar gained 10 per cent to leave the investment flat. In that case, the way the fund is structured, the derivative gains on the currency contracts are realised and taxable, while the paper loss on the shares are not. There is no offset.

This year, the limitations collided as the currency gains from the hedge contracts were a large contributor (the unhedged global Vanguard fund only gained 27 per cent). So a big chunk of those gains had to be distributed.

Taxation tangle

The problem has been recognised and the Tax Office allows funds to offset gains and loans in a more efficient way to better reflect the economic movements of these funds. It’s called the hedging election under the Taxation of Financial Arrangement rules.

But some funds claim they’re limited by documentation, cost and complexity, and have yet to migrate their funds offer to the new regime.

And that has meant that investors who were smart enough to own global stocks but remove the currency risk have been hit with a large tax bill that more than wipes out the benefit of the low-fees.

Since these investments are low cost and fairly diversified, it would be reasonable for an investor to hold a large chunk of their portfolio in these funds. But that large distribution would have left them in a rude shock. Whatever the explanation, it’s clear some investors expected better of these funds.

It’s not just amateur investors on Reddit that have been caught out by this. Financial advisers – who strive to deliver the best tax outcomes for their clients – were also in for a shock.

It’s also a reminder that sometimes the boring details matter. But the Reddit forum at least shows those gathering online aren’t all unsophisticated and in search of a speculative fix.
